93 xj - Rear clutch hub spins?

My riding buddy said my chain sounded noisy the other day. I couldnt hear anything but wind in my helmet so I strugged it off. Then I thought my clutch started slipping when I'd lay into the wrist. So I rode without a helmet down my street to see if i could hear it.

Bloody Hell! It sounds like a clicking spinning humming noise from the rear wheel when I accelerate that gets louder as I go faster. I also noticed that if I play with the clutch while sitting still in first gear the sprocket, along with the whole hub it bolts to, spins slightly before it starts turning the wheel.

Obviously this is not good, and I have not ridden it since I noticed this, aside from again today to get a better feel for what it was doing, but only down my street and back, maybe 1/4 mile round trip.

Any ideas? Is that rubber damper inside the hub a possible culprit? Part diagrams arent super helpful and I'd like to have some insight before I take it apart.
